Microsoft Q4 Earnings Preview: Azure Growth and CapEx Guidance in Focus

Microsoft Q4 Earnings Preview: Azure Growth and CapEx Guidance in Focus

1. Investment Highlights Snapshot

Microsoft will release its fiscal 2026 fourth-quarter results after the market close this Wednesday (July 29). Wall Street expects revenue of approximately $87.4 billion (+14.3% YoY) and adjusted EPS of $4.21. With the stock already down nearly 30% from its highs, attention has shifted from headline numbers to whether the company’s massive AI investments are delivering tangible returns. Azure growth and fiscal 2027 capital expenditure guidance will be the primary drivers of share-price reaction.

2. Four Key Focus Areas

Focus 1: Can Azure Growth Hold the 39%-40% Guidance?

Azure remains the critical benchmark for validating Microsoft’s AI spending. Management previously guided constant-currency growth of 39% to 40%. Consensus views this range as the minimum threshold needed to ease concerns over AI return on investment. Bank of America has stated that Azure growth at or above this level is a necessary condition for a stock recovery; any shortfall would intensify doubts about the efficiency of the AI build-out.

Focus 2: Fiscal 2027 Capital Expenditure Guidance

To expand AI computing capacity, Microsoft’s total fiscal 2026 capital spending is expected to reach roughly $190 billion, already causing free cash flow to drop sharply from $25.7 billion in the prior quarter to $15.8 billion. The market currently anticipates fiscal 2027 CapEx of around $220 billion. Guidance meaningfully above this level would heighten worries about sustained free-cash-flow pressure and could weigh on valuation multiples.

Focus 3: Copilot Commercialization Progress

Paid commercial seats for Copilot surpassed 20 million last quarter, while annualized AI revenue exceeded $37 billion. Since July 1, Copilot has been built into Microsoft 365 commercial plans. Investors will closely watch adoption metrics to determine whether AI features can convert into stable, recurring revenue rather than remaining a value-added feature.

Focus 4: Overall Results vs. AI Investment Payoff

Against a backdrop of elevated spending, the quarter must deliver continued double-digit growth while providing clearer visibility on the path to AI monetization. Approximately 95% of analysts rate the stock a “Buy,” with Goldman Sachs and HSBC assigning price targets of $610 and $567, respectively. Near-term price action, however, is likely to be far more sensitive to guidance than to the reported figures themselves.

3. Risks and Opportunities

Upside Catalysts:

  • Azure growth clearly exceeds 40%, confirming that newly added capacity is converting rapidly into revenue.
  • Fiscal 2027 CapEx guidance comes in at or below the $220 billion expectation, accompanied by constructive free-cash-flow commentary.
  • Accelerating Copilot adoption and AI annualized revenue reinforce the commercial closed-loop thesis.

Downside Risks:

  • Azure growth falls short of the 39% guidance, raising questions about demand strength or capacity conversion efficiency.
  • Fiscal 2027 CapEx guidance significantly exceeds expectations, further pressuring free cash flow and valuation.
  • Gross margin or operating margin continues to compress under higher depreciation and investment costs, reducing earnings quality.

4. Trading Strategy Considerations

Bull Case: Azure growth meets or beats guidance and CapEx guidance remains controlled, allowing the market to reaffirm that AI investments are translating into sustainable growth. The stock could begin to recover from its current drawdown.

Bear Case: Any material miss on key guidance items could reignite broader AI-sector skepticism and trigger near-term selling pressure.

Key Metrics to Watch:

  • Azure constant-currency growth rate
  • Fiscal 2027 capital expenditure guidance
  • Free cash flow and margin trends
  • Copilot paid seats and AI annualized revenue growth

Positioning Notes: Ahead of the report, a cautious or light-position approach is prudent given elevated event risk. If both Azure and CapEx land in line with or better than expectations, pullbacks may offer accumulation opportunities. A clear guidance disappointment would warrant caution on further downside. Traders can also monitor options-implied volatility and post-market reaction for tactical adjustments.
