Shifting Expectations for Central Bank Policies

According to Commerzbank analysts, financial markets are now anticipating a more assertive approach from the European Central Bank. Current €STR forward rates suggest at least one 25 basis point increase by July, and nearly two hikes by the end of the year, despite mounting concerns over economic growth. Meanwhile, the Federal Reserve's rate outlook has only seen a reduction in anticipated cuts, resulting in two-year U.S. Treasury yields remaining above both the effective Fed Funds rate and the interest paid on reserve balances.

How Markets Are Interpreting Policy Paths

With major central bank meetings scheduled for Wednesday and Thursday—including the Fed, ECB, Bank of England, and Bank of Japan—market participants are closely watching for signals on economic prospects and policy responses. The week will conclude with a summit of EU leaders, adding further significance to these developments.

Investors appear to expect the ECB to take a firm stance against inflation, even if it means accepting slower economic growth. Projections based on €STR forwards indicate a complete 25 basis point rate increase by July, with nearly two hikes anticipated by year-end. Since the onset of the conflict, yields on two-year German Schatz bonds have climbed by 45 basis points.

This evolving environment is likely to spark debate within the ECB's governing council. However, it remains uncertain whether there will be enough support for an imminent rate hike. As a result, the ECB may refrain from committing to a specific rate path, though updated staff forecasts could prompt strong statements from President Lagarde.

The Federal Reserve is navigating similar complexities. Two-year U.S. Treasury yields have now surpassed both the effective Fed Funds rate and, for the first time since 2023, the Fed’s interest on reserve balances. Despite this, forward markets for Fed Funds and OIS are only reflecting diminished expectations for rate cuts, with no hikes currently priced in.
